When making a new album in Photos that holds only selected pictures, the albums are hidden in folders and hold all the pictures/albums in Photos, not just selected pictures. How do I fix this?
You transfer few photos(you are holding shift key and clicking on photos to get selected ) from system photo library folder to a newly created empty album in the photo side bar see the article https://support.apple.com/en-in/guide/photos/pht6d60a1f1/mac
And then drag and drop that album over the newly folder created to get it merged https://support.apple.com/en-in/guide/photos/pht211de0d6/mac
to transfer selected picture , tap a single photo in system photo library folder , take cursor on top menu bar image > add to untitled album .

Which version of Photos are you using?
How are you creating a new album in Photos from selected Photos?
Are you selecting the photos and using the command "File > New album from Selection"? If yes, this should create a new album the folder, that you have currently selected in the sidebar, and the album should only contain the selected photos.
New albums show all photos in app, not just selected ones
