I have a MacBook Pro 14 M3 and an iMac 21.5 inch late 2015. I would like to use the iMac as a display/extended screen with the MacBook. Is this possible and if so, how can I set it up?

Late 2014. It went away at the same time that the first 27" 5K Retina iMac came out – and never returned. So the OP's Late 2015 iMac wouldn't have it.
Apple also placed restrictions on "the other Mac" which mean that a M3 MacBook Pro cannot use ANY iMac as a Target Display Mode display – even an iMac that supports that feature.
You would need to use something like Duet Display, Luna Display, AirServer etc. There may be some lag so would not be useful for gaming. Otherwise, they may suit your purpose.

You're welcome. FWIW, I tested AirServer which allows an unsupported Mac to act as an AirPlay receiver. It worked well for me and they do have a free trial.
