I'm trying to restore my iphone 7 using itunes. Says I need to download the latest update. Itunes says it's running the latest version.

It sounds like you are still running Windows 7 or 8, in which case iTunes cannot be updated beyond 12.10.11.2 because the latest versions that support iOS 15 require Windows 10 or 11.
